Before you even see a single cent, Uncle Sam takes his cut, and you get whatever is left over. Let\u2019s keep everything simple and ignore state and local taxes for now.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>Here\u2019s what that might look like:<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:table --><\/p>\n<figure class=\"wp-block-table\">\n<table>\n<tbody>\n<tr>\n<td><strong>Money you earned<\/strong><\/td>\n<td>$100<\/td>\n<\/tr>\n<tr>\n<td><strong>Federal taxes (30%)<\/strong><\/td>\n<td>-$30<\/td>\n<\/tr>\n<tr>\n<td><strong>Paycheck you get<\/strong><\/td>\n<td>$70<\/td>\n<\/tr>\n<\/tbody>\n<\/table>\n<\/figure>\n<p><!-- \/wp:table --><!-- wp:paragraph --><\/p>\n<p>$70 is your post-tax money. This is what you have left to live off of, pay bills, and, if you\u2019re lucky, invest.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>But here\u2019s the double whammy: If you make any returns on your investments with this money, you\u2019re required to pay even more taxes.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>It\u2019s a constant push-pull battle that\u2019s hard to win. You keep making money. Uncle Sam keeps taking a chunk of it.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>Continuing with the same example, let\u2019s say you put $35 of your post-tax money in an investment account and it returns $10.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>If the tax rate on investment gains is 20%, you would have to cough up $2 to Uncle Sam. That leaves you with only $8.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>So you end up making $78 total here. And you pay $32 in taxes.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>Now, let\u2019s compare that to how a 401(k) works.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>With a 401(k), you can still invest in the same things as a regular account, but the difference is how it&#8217;s taxed.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>It\u2019s all based on pre-tax income. That means you get first dibs on any cash before Uncle Sam can touch it.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>So if we use the same example as above where you earned $100, you can invest the $35 <em>before<\/em> the government can legally touch it.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>But it gets even better. The same $10 you make on your investment doesn\u2019t get taxed at all. And if you keep making $10, year after year, the money keeps piling up without you having to pay a cent.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>The caveat: You can\u2019t withdraw this money until you turn 59 \u00bd years old. Doing so carries stiff penalties.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>When you turn 59 \u00bd years old and you start taking the money out, that\u2019s when you\u2019ll pay taxes on it, depending on what bracket you\u2019re in.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>So investing in a 401(k) does cut your post-tax money, but it\u2019s not as bad as it seems.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>You\u2019ve already put $35 away. That money is 100% yours and earning investment returns. It\u2019s like making money while you sleep.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>You also end up saving more on taxes. Since you\u2019ve socked away $35 of your pre-tax income, according to Uncle Sam, you now make $65 instead of $100. This is very common. And it\u2019s pure gold.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>For example, if your employer offers a 100% match up to $2,000, that means your company will match your investments &#8212; dollar-for-dollar &#8212; up to $2,000.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>So, if you invest $2,000 a year, it instantly becomes $4,000 with their match. And the difference becomes even more stark as you make gains on your investments. So you reap all the rewards from the previous section, except you\u2019re getting free money on top of it.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>BOOM. You\u2019ll have a bunch of different investment options to choose from. For example, you can choose aggressive funds, mixed funds, and target date funds.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>These sound complicated, but each option is pretty straightforward. And your employer will give you a packet that explains the benefits and risks of each one.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>It\u2019s much easier than you\u2019d think, especially if you pick a target date fund (my recommendation). These funds automatically rebalance your portfolio over time.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>What that means is that you\u2019re invested in aggressive funds during your younger, higher-earning years because that\u2019s when you have more tolerance for market swings.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>Then as you age, your portfolio automatically rebalances to more conservative investments. This protects any investment gains you\u2019ve made in your earlier years. So you won\u2019t sweat it as you near retirement.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>The best part is that you don\u2019t have to fiddle with anything.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:heading --><\/p>\n<h2 id=\"h-what-to-do-with-your-410-k-when-you-leave-a-job\">What to do with your 410(k) when you leave a job<\/h2>\n<p><!-- \/wp:heading --><!-- wp:paragraph --><\/p>\n<p>After leaving a job, you have multiple options to move the money in your 401(k) account to another type of protected retirement account, called rolling over the account.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>You don\u2019t have to roll the money into a new retirement account, but it is the smartest choice when you want to continue saving for the future without suffering multiple penalties.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>The majority of people will choose to roll over the 401(k) funds into an IRA, or individual retirement account. From a tax benefit standpoint, the IRA works in a similar manner to the 401(k), minus the contribution from your employer, of course. And since it\u2019s a personal IRA, you have full control of the account and investments.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:heading --><\/p>\n<h2 id=\"h-how-to-roll-over-your-401-k-to-an-ira\">How to Roll Over Your 401(k) to an IRA<\/h2>\n<p><!-- \/wp:heading --><!-- wp:paragraph --><\/p>\n<p>Follow these steps when doing a 401(k) rollover to an IRA.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:heading {\"level\":3} --><\/p>\n<h3>1. Open your IRA<\/h3>\n<p><!-- \/wp:heading --><!-- wp:paragraph --><\/p>\n<p>Any brokerage or bank should have an IRA option you can use. In general, stick with an investment bank that you\u2019re already using.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>If this is your first personal investment account, Vanguard, Charles Scwab, Fidelity, and TD Ameritrade are all good options.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>Go to their site and find the option for opening an IRA. Transfer your funds<\/h3>\n<p><!-- \/wp:heading --><!-- wp:paragraph --><\/p>\n<p>After opening the IRA, you should receive instructions for rolling over your 401(k) balance into the IRA. If not, they usually have a guide in the support section of their site.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>You may need to contact the 401(k) plan administrator at your old employer, or the institution that contains your IRA may be able to take this step for you. Some 401(k) plans will hand you a distribution check that you must deposit yourself into the IRA, while some will allow an electronic transfer to the IRA.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>If at all possible, have them transfer the money for you. If the money isn\u2019t transferred in time, you could be forced to pay taxes on it. Have the banks worry about this stuff.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:heading {\"level\":3} --><\/p>\n<h3>3. Pick your investments<\/h3>\n<p><!-- \/wp:heading --><!-- wp:paragraph --><\/p>\n<p>When the money hits your new IRA account, it\u2019ll likely stay in cash. It won\u2019t be invested automatically.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>Remember to log into your new IRA and invest that cash. Over time, cash loses its value to inflation. You also miss out on the investment gains that you could have had.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>I use rollovers as a chance to rebalance my portfolio. If my asset allocation is out of alignment, I\u2019ll make new investments to get back on target. The\u00a0<a href=\"http:\/\/iwillteachyoutoberich.com\/lazy-portfolio\/\" target=\"_blank\" rel=\"noreferrer noopener\">lazy portfolios<\/a>\u00a0are an excellent place to start.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>If that sounds too complicated, find a target date fund and put all your money there.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p><!-- \/wp:paragraph --><!-- wp:heading --><\/p>\n<h2 id=\"401k-restricions\">401(k) restrictions, limitations, and things you should know about<\/h2>\n<p><!-- \/wp:heading --><!-- wp:paragraph --><\/p>\n<p>While 401(k)s have some awesome tax advantages, they aren\u2019t tax-free. There are a few restrictions that I want you to be aware of before you hop on the phone with HR.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:list {\"ordered\":true} --><\/p>\n<ol>\n<li>The government has to get its tax revenue sometime, so you&#8217;ll pay ordinary income tax on the money you withdraw around retirement age. (Remember, though, that all that money has been growing \u201ctax-deferred\u201d for ~30 years.)<\/li>\n<li>You&#8217;re currently (in 2019) limited to putting $19,000\/year into your 401(k).<\/li>\n<li>This is important: You&#8217;ll be charged a big penalty of 10% if you withdraw your money before you&#8217;re 59 \u00bd years old. This is intentional: This money is for your retirement, not to go out drinking on Saturday.<\/li>\n<\/ol>\n<p><!-- \/wp:list --><!-- wp:heading {\"level\":3} --><\/p>\n<h3 id=\"h-what-you-should-know-before-rolling-over-your-401-k\">What you should know before rolling over your 401(k)<\/h3>\n<p><!-- \/wp:heading --><!-- wp:list {\"ordered\":true} --><\/p>\n<ol>\n<li><strong>Using an already established IRA. <\/strong>If you already have an IRA, you\u2019ll probably want to roll over the 401(k) money into that same IRA. It\u2019s cleaner to have one retirement account, especially if you like the investment options in your IRA.<\/li>\n<li><strong>Are there any fees? <\/strong>Check with your old employer\u2019s 401(k) administrator to see if you have fees when rolling over the money to an IRA. There shouldn\u2019t be, but your plan may have some uncommon rules. You may have to forfeit some of your employer match, for example.<\/li>\n<li><strong>Maintain the same type of account. <\/strong>If your old employer had a <a href=\"https:\/\/www.cnbc.com\/2018\/11\/16\/roth-401k-plans-are-an-often-missed-retirement-savings-opportunity.html\" target=\"_blank\" rel=\"noreferrer noopener\">Roth 401(k)<\/a>, which is not as common as a traditional 401(k), you should roll over into a Roth IRA. Otherwise, if you had a traditional 401(k), you should roll over into a traditional IRA. This is the best way to avoid an odd tax situation.<\/li>\n<li><strong>You have 60 days. <\/strong>If your old 401(k) plan administrator handed you a check for the rollover distribution, you have 60 days to deposit the money into your new IRA. Don\u2019t miss the <a href=\"https:\/\/www.irs.gov\/retirement-plans\/plan-participant-employee\/rollovers-of-retirement-plan-and-ira-distributions\" target=\"_blank\" rel=\"noreferrer noopener\">60-day deadline<\/a>, or you\u2019ll owe significant taxes and penalties.<\/li>\n<\/ol>\n<p><!-- \/wp:list --><!-- wp:paragraph --><\/p>\n<p>Those are just a few important things to remember before you open (or rollover) your account.<\/p>\n<h2 id=\"unlock-power\">Unlock the power in your 401(k)<\/h2>\n<p><!-- \/wp:heading --><!-- wp:paragraph --><\/p>\n<p>Most companies give you paperwork to fill out on your first day or after a certain number of months with them. You fill out your contact information and direct deposit. There should also be a form to elect how much you want to contribute to your 401(k).<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>If you missed this, call up your HR representative.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>Next, think through how much money you want to put into your plan. I recommend doing as much as your company matches, which is typically around 3-6% of your income. But 5% of your income is a good place to start and what <a href=\"https:\/\/www.amazon.com\/Will-Teach-You-To-Rich\/dp\/0761147489\" target=\"_blank\" rel=\"noopener noreferrer\">I recommend in my book<\/a>.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>In a lot of cases, you won\u2019t even notice the money is gone because it\u2019ll come out of your check automatically each month. And since you don\u2019t have to think about it, it\u2019ll always get done.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:paragraph --><\/p>\n<p>It really is that easy, but you have to take action on this right now to reap the rewards later in life.<\/p>\n<p><!-- \/wp:paragraph --><!-- wp:heading --><\/p>\n<h2>Next steps<\/h2>\n<p><!-- \/wp:heading --><!-- wp:paragraph --><\/p>\n<p>There&#8217;s a ton to cover here about making the most out of these accounts.
